Local multiplayer:

Player 1 always has access to keyboard and mouse, and will also pick up the first gamepad if two controllers are connected. Player 2 uses a gamepad exclusively. If only one controller is plugged in, it automatically goes to Player 2 while Player 1 plays on keyboard. If two controllers are connected, the first one goes to Player 1 and the second to Player 2. Controllers are remembered across disconnects, so if a gamepad drops out and reconnects mid-session, it returns to the same player automatically.
